Data and signals

The rule

A signal is any measurable feature that predicts a return better than chance. Most fail, and the interesting work is knowing why before the money is live.

Types of data

Market data — prices, volumes, order books — is universal and heavily mined. Fundamental data covers financial statements and estimates. Alternative data includes satellite images, web traffic, card transactions, shipping records and text from filings and news. Each requires cleaning and has its own biases.

Point-in-time discipline

Data must reflect what was known at the moment a trade would have been placed. Restated earnings, survivorship (only including companies that still exist) and late-arriving data all create look-ahead bias that makes backtests look better than reality.

  • ·Store data with the timestamp it became available.
  • ·Include delisted and bankrupt companies.
  • ·Lag fundamentals to reflect filing dates.

From data to signal

A signal converts raw data into a forecast, usually a score ranking assets cross-sectionally. Standard steps: normalise (z-score), neutralise to unwanted exposures like sector, and combine with other signals.

Z-scoring a value signal
Stock earnings yield
8%
Universe mean
5%
Universe std. dev.
2%
Z-score
(8 − 5) / 2 = 1.5
Interpretation
1.5 std. devs cheaper than average

Evaluating a signal

Measure the information coefficient (correlation between signal and future return), its stability over time, turnover, and returns of quantile portfolios. A good signal shows a monotonic pattern: top decile beats second decile and so on down.

Why most signals fail

Noise is abundant and real effects are small. With enough data, random patterns look significant. Researchers insist on an economic rationale — a reason the effect should exist and persist — before trusting a statistical result.

Hold onto this

  • ·Price, volume and fundamentals are crowded; alternative data is where the marginal information sits.
  • ·Every feature must be computable at the time it is used, with no hindsight.
  • ·Non-stationarity is the default: relationships that held for a decade can stop holding.
