Why bond prices fall when rates rise

Transcript

A bond is a promise to pay fixed interest. Say you hold one paying three percent. Then rates rise and new bonds pay five. Nobody will pay full price for your three percent bond when five is on offer. So its price falls until its effective yield matches the market. The longer the bond's life, the bigger the fall. This is why rising rates hurt bond funds, and why banks holding long bonds can get into trouble.

The takeaway

When rates go up, old promises lose value.
